NEW YORK, November 14 (newratings.com) - Analysts at RBC Capital Markets maintain their "sector perform" rating on MercadoLibre Inc (ticker: MELI), while raising their estimates for the company. The target price has been raised from $39 to $42.
In a research note published this morning, the analysts mention that the company has posted robust 3Q results, boosted by steady GMV growth and more rapid penetration of payment financing products and payment volumes. The transaction take rates were comparatively steady on the marketplaces side, the analysts say. The EPS estimates for 2007, 2008 and 2009 have been raised from $0.34 to $0.38, from $0.52 to $0.61 and from $0.87 to $0.98, respectively, to reflect improved traction of payment financing.

2. Business Description

Mercadolibre, Inc. (MELI) hosts the online trading platform in Latin America that focuses on enabling e-commerce and its related services. It offers the MercadoLibre marketplace, an automated online trading service, which permits businesses and individuals to list items and conduct their sales and purchases online in either a fixed-price or auction-based format. The registered users, through online classified advertisements, can also list and purchase motor vehicles, vessels, aircraft, real estate, and services. The company also provides MercadoPago, an integrated online payments solution to facilitate transactions on the MercadoLibre marketplace by providing a mechanism that allows users to send and receive payments online. Mercadolibre, Inc. was founded in 1999 and is headquartered in Buenos Aires, Argentina.

3. Business Model Analysis

MELI is a Latin American copycat of EBAY, as you can check at www.mercadolibre.com (if you understand Spanish or Portuguese). MELI, as EBAY, also has a payments system called MercadoPago, which works in the same way as Pay Pal does. The only thing MELI lacks to be the perfect Latin American match to EBAY is a communications business to mimic Skype.

In www.mercadolibre.com, MELI charges 1% of the value of the article you put for sale with a cap at $14. If indeed you sell the product, they'll charge an additional 4.49% of the value of the sale, with a cap at $140.

Their fees for using MercadoPago are relatively high.

I've seen Cramer's video on MELI, and in my view his analysis is sensationalist, superficial and erroneous. He compares MELI with EBAY, which seems fair, but also with GOOG and BIDU, which doesn't make any sense to me. He closed the video by saying that MELI is "the next BIDU" and compares stock price performances for businesses with completely different business models and fundamentals.

I would focus on the comparison with EBAY.

EBAY's market cap is $45 B, MELI's is $3.1 B. EBAY's revenues in 2007 are estimated to be $7.63 B, so its Price to Sales Ratio is 5.9. MELI's 2007 revenues are estimated to be $85 M, so its sales multiple is 36.5. EBAY's 2007 EPS multiple is 21.8. MELI's 2007 EPS multiple is 334. EBAY's expected growth rate in 2008 vs 2007 is 11.4%. MELI's expected growth rate in 2008 is 152%.

EBAY has a global presence in 38 countries, mostly in North America, Europe and Asia. MELI is present in Argentina, Brazil, Colombia, Costa Rica, Chile, Ecuador, Mexico, Panama, Peru, Dominicana, Uruguay and Venezuela.

I'll make a rough estimate in terms of potential market size. EBAY operates in a global market with about 1 billion people with average GDP per capita of $35,000. MELI operates in a 450 million people market with an average GDP per capita of about $7,000.

So I estimate that MELI's current market potential is about 0.45*($7,000/$35,000) = 9% of EBAY's current market potential. And MELI's market cap is $3.1 B/$45 B = 6.9% of EBAY's.

I'm just trying to grasp the long term value of both companies based on the size of their respective markets, to see if MELI is still very far away from maturity, or closer to maturity. The general idea I get is that MELI is closer to maturity than what Cramer and other people paying 334 times earnings think.

4. Valuation Model

4.1. Dilution Factor

MELI is a public company in the US just since August 2007. We don't know what is the management's politics in terms of dilution, but we know that many times foreign and recent IPO's see heavy dilution right after the IPO. The balance sheet looks healthy though, with the current ratio at about 3.

Hmmm, but I already saw a big source of future dilution, there are a lot of preferred shares outstanding: «Mandatorily redeemable convertible preferred stock, $0.01 par value, 45,600,000 shares authorized, 27,187,838 shares issued and outstanding at December 31, 2006; liquidation amount: $78,334,161 at December 31, 2006»

I assume there will be 20% dilution in each of the upcoming three years.

4.2. Revenue CAGR

Revenue grew 72% in Q3 2007 from Q3 2006. In Q3 2006 vs Q3 2005, it grew 86%. I figure revenues will grow 60% in 2008, 50% in 2009 and 40% in 2010. This gives me $285.6 M revenue in 2010, or about a 50% revenue CAGR estimate.

4.3. Net Profit Margin


In Q3 2007, net profit margin was 12%. EBAY's net profit margin is 21% and the business models are similar. I figure that MELI's net profit margin will also expand to the 20% area over the next 3 years.

4.4. EPS Multiple

Since EBAY's p/e ratio is 21 and probably MELI will be a more mature company three years from now, I guess MELI's p/e ratio in 2010 will be something like 30.

4.5. Computing the Valuation Model



This valuation model is just another tool in my arsenal to grasp if a stock is attractive or not, it isn't a definitive answer. But in this case I think the results are too negative to consider the alternative bullish view. With 20% CAGR in the # of shares outstanding (which is almost a sure thing given the number of convertible preferred shares outstanding), 50% CAGR in revenue, an expansion in net profit margin from 12% to 20% and an earnings multiple of 30 in 2010, the model tells me this stock will decline 31.5% a year going forward.

5. Conclusion

It appears to me that people paying 334 times earnings and 36.5 times revenues are paying way too much for this growth story. This doesn't mean the stock won't go up to $100 or even $200 as Cramer says ... but it's long term intrinsic value will be below today's value, in my view.

I've been wrong before and will be wrong again, though, so good luck if you're bullish on MELI :)

Financial Results

Fourth Quarter Results

MercadoLibre reported consolidated net revenues for the three months ended December 31, 2007 of $26.9 million, representing a quarterly year over year growth rate of 73.9%. Revenue growth was driven by strong results in both the marketplace and payments businesses. Marketplace revenues grew 61.5% to $21.1 million while Payments revenues grew 141.1% to $5.8 million.

Gross profit grew 75.6% over fourth quarter 2006 to $20.7 million, representing gross profit margins, defined as gross profits as a percentage of revenues, of 77.1%. Income from operations grew 260.0% for the same period to $7.3 million. Operating income margin, defined as income from operations as a percentage of revenues, for the fourth quarter was 27.1%.

Net income for the three-month period was $5.3 million, an increase of 188.5% over the $1.8 million of net income for same period of 2006.

Full Year Results

Revenue for the full year ended December 31, 2007 increased 63.5% to $85.1 million compared with $52.1 million for the full year ended December 31, 2006. Marketplace revenues for the full year 2007 grew 55.4% to $69.5 million over 2006 while Payments revenues grew 112.9% to $15.6 million.

Gross profit increased 65.4% to $66.1 million from $40.0 million from the prior year, representing a gross profit margin of 77.7% for 2007. Income from operations increased 287.8% to $20.9 million from $5.4 million for the year ended December 31, 2006. Operating income margin for the full year was up to 24.6% from 10.4% for the previous year.

Net income for the full year ended December 31, 2007 was $9.7 million, compared to $1.1 million during 2006, an increase of 804.1%.

Registered Users -- New confirmed registered users for the three-month period ended December 31, 2007 were 1.6 million. Total confirmed registered users increased to 24.9 million as of December 31, 2007, an increase of 37.1% over the 18.2 million users registered as of December 31, 2006.

Transaction volume -- Gross merchandise volume was $461.0 million for the fourth quarter of 2007, a 40.2% increase from gross merchandise volume of $328.8 million for the same period during 2006. Successful items sold through MercadoLibre totaled 4.8 million during the fourth quarter of 2007, up 17.9% from the 4.1 million successful items sold during the same quarter of 2006. Total payment volume was $56.8 million during the three-month period ending December 31, 2007, a growth of 86.8% over total payment volume of $30.4 million for the same period of 2006.
